I'm using Windows 7 Home Premium and I have that option. When I go to Start > Pictures and right-click a picture, the fourth item is "Set as desktop background".

Another way to set the desktop background is to right-click on the desktop, select Personalize, click Desktop Background at the bottom, then choose which pictures you want for your desktop background.
